Using decentralized finance to take on USD-denominated debt without paying any interest seems like a pie-in-the-sky concept, but it appears that at least one such decentralized lending mechanism already exists.&nbsp;



Recently activated on the THORChain protocol, the tool even reportedly averts liquidations and expirations — a novelty in crypto’s high-risk, high-reward DeFi sector.



The service enables interest-free lending against user collateral posted in native <a href="https://blockworks.co/tag/layer-1">layer-1</a> assets including bitcoin (<a href="https://blockworks.co/price/btc">BTC</a>) and ether (<a href="https://blockworks.co/price/eth">ETH</a>), with plans to add more.



A basic explanation of how the system works is laid out on the company <a href="https://medium.com/thorchain/lending-on-thorchain-646bbf2e6e1b">blog</a>. On the 0xResearch podcast (<a href="https://open.spotify.com/episode/2X4xg5nNrfIBVnvcAJp0wc">Spotify/</a><a href="https://podcasts.apple.com/us/podcast/the-end-of-wrapped-tokens-thorchains-native-asset/id1651683074?i=1000626227039">Apple</a>), THORChain’s technical lead, Chad Barraford, dives into the details of the lending protocol and the market it aims to address. 



Barraford says that lending in DeFi is usually a “horrible experience,” adding, “anybody who&#8217;s taken out a loan on ‘insert-a-DeFi-protocol-here’ knows how stressful it is and how much it sucks.”



“The vast majority have variable rate interest rates that could balloon up to 20, 30% in any given moment — and that&#8217;s stressful as all hell.”



Barraford says that so many DeFi borrowers are under stress due to the precarious state of their collateral and the ever-present possibility of liquidation. “They&#8217;re just constantly checking their phone for the price of ETH or the price of whatever,” fearing they might suffer major losses at any given moment, he says.



Barraford explains that the real value of <a href="http://blockworks.co/news/native-bitcoin-in-defi-this-dex-wants-to-boost-trust">THORChain’s</a> lending mechanism is that it’s the “first stressless lending protocol.”



“You know what the interest rates are going to be. It&#8217;s zero percent,” he says. “And you know that you&#8217;re not going to get liquidated. So you can come back in 30 years if you want to, and get back your ETH or get back your bitcoin.”



Barraford anticipates crypto holders to use the protocol to “buy a car, or buy a house, go on vacation,” or doing something “real” with their assets to “improve quality of life in one form or another.”



It appeals to a different kind of user than the average “degen” <a href="https://blockworks.co/tag/defi">DeFi</a> user, Barraford says, who presents a much riskier profile. He expects to see long-term holders using the service as opposed to “somebody looking to leverage themselves up over the next two weeks.”



<h2 class="wp-block-heading">Starting small</h2>



While THORChain’s initial design focused strictly on swapping assets in a decentralized environment, Barraford expects more use cases to be developed that diversify the protocol’s services.&nbsp;



“In the early days, it made sense to use it for swapping. It was the most immediate use case,” he says. “When the internet first was invented, the most immediate use case of the internet was email — sending little digital letters to people across a series of tubes.”



“That was the original use case for the internet, but it doesn&#8217;t mean that that&#8217;s the only use case for the internet.”



Barraford points to technical advantages of THORChain including its cross-chain capabilities, the lack of <a href="https://blockworks.co/news/cow-swap-mev-problem">MEV exploitation</a> and a “slip-based fee model,” which he says is “revolutionary, in terms of how it works.”

“It would be a shame to take such advanced technology and just apply it to one particular use case when it&#8217;s so possible to do so many other things.”



“The important thing,” Barraford says, “is that when you&#8217;re trying something new, you do it on a small scale to start with. Validate that everything works the way you think it&#8217;s going to work and scale things up with your confidence.”

THORChain: interest-free borrowing on DeFi is real

One of the strongest-performing digital assets of the week has been at least temporarily derailed by a code vulnerability.&nbsp;



On Wednesday, THORChain — among the oldest DeFi projects — announced that the protocol had suspended a number of core functions due to a security vulnerability disclosure in a TSS (threshold signature scheme) library maintained by Binance Smart Chain. 



Over the past three days, the project has suspended functionality for a number of operations relating to their nodes, which rely on the TSS. The project primarily focuses on <a href="https://blockworks.co/news/native-bitcoin-in-defi-this-dex-wants-to-boost-trust">enabling cross-chain asset swaps</a> with a variety of features. 



The team has <a href="https://twitter.com/THORChain/status/1691793526382789044">stated</a> in public channels that they have a patch for their node operators ready, but are waiting on other projects that rely on the TSS library to prepare their own patches and avoid putting those projects at risk. 



The statement pumped the brakes on what had been a strong run for THORChain’s Rune liquidity token. Rune had rallied 60% on the week in advance of the release of a new lending product, but the surge has stalled with the token dropping 3% on the day.&nbsp;



Multiple THORChain team members did not respond to requests for comment by the time of publication.&nbsp;



<h1 class="wp-block-heading">TSS vulnerability</h1>



On Wednesday, the official THORChain Twitter account replied to a tweet announcing that trading had been paused across eight chains, writing that “most TSS libraries in production are vulnerable to a TSS security issue.”

The vulnerability was first discussed in the THORChain developer Discord server on Aug. 13. A team representative wrote that “a recent disclosure to Binance around their TSS implementation has caused them to make a security patch to the code.” 



This prompted the THORSec security advisory and THORNode node operation teams to pause “churning” — the process by which validators are added and removed from the network — until a THORNode patch could be released. Per THORChain documentation, the protocol’s TSS relies primarily on two libraries, including Binance’s.



In an interview with Blockworks, pseudonymous developer GiMa of Maya Protocol — a fork of THORChain — said both teams have a patch ready, but are waiting on other teams to respond to the disclosure before releasing. In a statement on the THORChain Telegram, GiMa added they expect the patch to be released in &#8220;24 — 48&#8221; hours. 



While it’s unclear how many active teams are potentially affected, Binance Smart Chain’s TSS Github has been <a href="https://github.com/bnb-chain/tss-lib/forks">forked</a> 50 times in the last two years.&nbsp;



The THORChain team announced on Tuesday night that due to the vulnerability, security advisors had recommended delaying the launch of a forthcoming lending product. 



Traders have responded to the various disclosures with apprehension, sending the price of Rune down 8% from 24-hour highs, falling to $1.48 from $1.61 per CoinGecko.&nbsp;



<h1 class="wp-block-heading">Lending and options</h1>



Prior to the TSS disclosures, THORChain’s Rune liquidity token had been on a tear — largely due to anticipation around the lending product.



In a recent Twitter space community <a href="https://twitter.com/THORChain/status/1691574556794794243">call</a>, Thorchain developer Chad Barraford touted the new product as revolutionary.&nbsp;



“When lending launches, we are, in my view, overnight, going to make the industry look like a bunch of dinosaurs. We’ve developed an entirely different design that makes the old one look like shit, to be honest. It is a very novel idea and experimental,” he said.&nbsp;&nbsp;



Key features advertised in the THORfi Lending <a href="https://docs.thorchain.org/thorchain-finance/lending">documentation</a> include “0% interest, no liquidations and no expiration.”



However, while THORfi Lending is being marketed as a revolutionary lending platform, many <a href="https://twitter.com/TehSlaw/status/1691167395900002304">observers</a> have said that it functions closer to an options platform, with the new protocol acting as the issuer. Borrowers take loans denominated in dollar terms, and have the ability to “buy back” their collateral at a particular price. The protocol, meanwhile, sells the collateral at origination, and buys it back at the “exercising” of the option.&nbsp;



A recent HackMD risk <a href="https://hackmd.io/@blockscience/H1Q-erh_n/%2FgedrnocFRxOWWgT8TXJ-sw">report</a> concluded that “a [THORfi] loan behaves formally the same as an American call option,” and that the risks of the lending product to the wider protocol can be considered in similar terms to those posed to an options issuer.&nbsp;&nbsp;



Notably, the new product also brings new token economic features.&nbsp;



One aspect is a significant potential boost in volume for Rune. As with single-sided liquidity deposits into the THORChain DEX as well as certain cross-chain transactions, Rune is used as an intermediary liquidity asset (a BTC to ETH swap is routed through BTC/RUNE, then RUNE/ETH).&nbsp;



This has led to some speculation that Rune could benefit from additional frequent buy pressure from the protocol itself. Additionally, the lend product will also feature a <a href="https://twitter.com/THORChain/status/1689595386602897408">burn</a> mechanism.&nbsp;



Despite the recent pump and price volatility, Rune remains down 92% from an all-time high of $21.07 reached in May 2021.&nbsp;

Code vulnerability puts damper on RUNE’s wild run

The hidden costs of centralization have been on display in spades this year, between the bankruptcies of centralized lending platforms and exchanges, <a href="https://blockworks.co/tag/ftx" target="_blank" rel="noreferrer noopener">especially FTX</a>. Non-custodial decentralized exchange (DEX) ThorChain, meanwhile, has flown under the radar — despite its unique connection to Bitcoin and growing user base.



The DEX is known for being the first — and by far the largest — to facilitate cross-chain swaps between native bitcoin and other networks. Previously, this kind of cross-chain asset transfer required a centralized exchange like Binance or Coinbase: Deposit bitcoin, sell for ether and withdraw to Ethereum — or use a custodial wrapped asset, such as <a href="https://blockworks.co/price/wbtc" target="_blank" rel="noreferrer noopener">WBTC</a>, on Ethereum.



That’s the main problem that developers of ThorChain — which is based on the <a href="https://blockworks.co/tag/cosmos" target="_blank" rel="noreferrer noopener">Cosmos</a> software development kit (<a href="https://www.blockworksresearch.com/glossary#cosmos-software-development-kit-sdk" target="_blank" rel="noreferrer noopener">SDK</a>) — set out to solve. The network beta version launched in April, 2021.

The DEX is conceptually “asset agnostic,” with Barraford likening the notion of being locked into any one crypto ecosystem as “like being a computer manufacturer that will only sell to Japan.”



There have been some forks — attempts to improve on ThorChain’s open-source code — such as Maya Protocol, and Chainflip, but, according to Barraford, “there hasn’t been a design for interacting with bitcoin that maintains economic security, other than ThorChain.”



<h3 class="wp-block-heading">Improving the utility of Bitcoin and DeFi user experience</h3>



ThorChain’s integration with <a href="https://blockworks.co/price/twt" target="_blank" rel="noreferrer noopener">Trust Wallet</a>, a self-custodial, multi-chain wallet provider, is a move to expand the user base of both: Trust Wallet — which is <a href="https://www.binance.com/en/support/announcement/binance-acquires-trust-wallet-a-secure-mobile-crypto-wallet-360010790652" target="_blank" rel="noreferrer noopener">owned by</a> the world’s largest centralized exchange, Binance — brings 10 million active users, a spokesperson told Blockworks. Thorchain, meanwhile, has logged about 62,000 addresses and 9.3 million transactions over its history, according to the <a href="https://thorchain.net/dashboard" target="_blank" rel="noreferrer noopener">latest data</a>.



Blockworks Research analyst Dan Smith said the integration is a significant step.



“People like simplicity,” Smith said. “[You] don’t have to use a site you are unfamiliar with.”



ThorChain, after all, hovers among the top four options in terms of bridge volume, and even did a stint at No. 2 during the peak of the November FTX-driven sell off.



The biggest problem, as many DeFi projects are discovering, is liquidity, according to Barraford.



“The more shallow the pools are, the higher the swap fees will be,” he said. “We do a slip-based fee model, not a straight 30 [basis points] like Uniswap]. At some stage it’ll be uncompetitive, like right now the pools are very very shallow, largely because it’s a bear market.”



That pushes up transaction fees as a result of slippage between traded assets. If ThorChain can attract enough liquidity, the swap fees can drop to become even cheaper than Binance, as they already were during the height of the last bull market.



A new product, “Savers”, launched in November, allows native bitcoin to be included in liquidity pools — without the risk of impermanent loss, or the need to whole any of Thorchain’s native token, RUNE.



That should appeal to bitcoiners, Barraford said, “who want to earn BTC on their BTC” but have no interest in RUNE as an asset.



The eventual goal, he said, is DEX aggregation — giving users the ability to conduct multiple cross-chain swaps in a single transaction, would be a huge improvement to user experience.



<h3 class="wp-block-heading">Promoting DEX benefits</h3>



The turmoil associated with the downfall of FTX and other centralized parties may help refocus attention on truly decentralized projects.



“Users are now more motivated than ever to capitalize on the benefits of self-custody,” Barraford said in a statement. “The latest market developments emphasize the importance of transparency and self-custody, features that are inherent in decentralized finance (DeFi).”



There are even efforts to bring institutional capital into the ThorChain sphere, with firms such as Nine Realms, whose CEO Gavin McDermott commented that, “beyond the philosophical appeal of self-custody, people will use THORChain because it provides an excellent user experience and feature parity with centralized counterparts.”



The biggest risk to the ThorChain narrative seems to be its complexity. Even sophisticated crypto builders like Solana Labs co-founder Anatoly Yakovenko have been confounded by its economic design.

This claim — that “it carries similar risks as [Wormhole]” — is objectively false according Smith, who said, “risks do certainly exist, but very different,” with ThorChain.



“Economic security is so important,” Barraford said. Theoretically, a hacker would need to simultaneously compromise the private keys of all of ThorChain’s decentralized active nodes — <a href="https://thorchain.net/nodes" target="_blank" rel="noreferrer noopener">currently 86 of them</a> — to steal the network’s assets. But the validators themselves must escrow a security bond in RUNE such that their own economic incentives <a href="https://twitter.com/ChadThoreau/status/1603433481547096065" target="_blank" rel="noreferrer noopener">prevent malicious action</a>.



Otherwise, it would certainly spell trouble for the ThorChain token, but that’s by design — it also keeps network participants honest. Thus, the token is a critical part of what makes native cross-chain swaps possible.&nbsp;



“The value of the RUNE that I bought would go to zero…We needed an asset that would go to zero, in order to maintain economic security.” Barraford said.



Update, Dec. 15, 11:54 p.m. ET — Yakovenko elaborated in <a href="https://twitter.com/aeyakovenko/status/1603597553009770497" target="_blank" rel="noreferrer noopener">a follow-up tweet</a> that he was referring not to ThorChain&#8217;s economic design, but to the risk of an unnoticed remote code execution (RCE) — a malicious bug — in the node software or hardware.

<h3 class="wp-block-heading">Insight</h3>



“This month all eyes are on the SEC’s potential approval of a bitcoin ETF, and this is all the more relevant given two recent developments 一 at a conference last week, Gary Gensler reiterated his preference for a bitcoin futures ETF rather than one based on spot prices, which is relevant given that the proposals up for consideration this month are largely futures-based. Also, on Friday, the CME revealed that it was doubling the limits on initial BTC futures positions. Notably, the day that this new rule will come into effect is October 18th, the same day a decision by the SEC on the ProShares Bitcoin Futures Strategy ETF is due. This could be a coincidence, or it could be the CME planning for a potential surge in futures volumes,&#8221; said Noelle Acheson, Head of Market Insights at Genesis 



<h3 class="wp-block-heading">Bitcoin and Ethereum</h3>



BTC dominance, or the percentage of the total crypto market capitalization BTC makes up, is up 5.16% over the last month. Historically speaking, rising BTC dominance sets the stage for alt coin rallies in the future.

<ul class="wp-block-list"><li>Despite all of the turbulence in traditional financial markets, bitcoin has shown a lot of strength over the past week, last up more than 23%. This is a narrative bitcoin investors would like to see continue. There will be a decision on a futures-backed ETF this month which could be another catalyst for an end of year rally. </li><li>The poor performance of alternative layer-1&#8217;s tells us that money is rotating into the blue chips; BTC and ether. </li></ul>



<h3 class="wp-block-heading">Regulatory News</h3>



<ul class="wp-block-list" id="block-d64d70c9-7052-4f1a-8167-3d370fe08354"><li>Minnesota congressman, Tom Emmer, took to<a href="https://twitter.com/RepTomEmmer/status/1445461291145981958?s=20" target="_blank" rel="noreferrer noopener"> Twitter</a> to call out Gary Gensler for attempting to classify some digital assets as securities. He believes that would hurt retail investors more than it would help them. </li><li>Rep. Patrick McHenry (R-NC) introduced the <a href="https://republicans-financialservices.house.gov/news/documentsingle.aspx?DocumentID=408154" target="_blank" rel="noreferrer noopener">Clarity for Digital Tokens Act</a> today. This bill aims to keep innovation in the US and provide legal clarity to those involved with digital assets. </li><li>SEC chairman, Gary Gensler, echoed Jerome Powell&#8217;s comments that the US has no intentions <a href="https://www.bloomberg.com/news/articles/2021-10-05/sec-chief-signals-crypto-ban-like-china-s-won-t-happen-in-u-s" target="_blank" rel="noreferrer noopener">to ban crypto</a>. </li></ul>
